Understanding the Balance Sheet: A Plain-English Guide for Business Owners

The Business Snapshot

Your Income Statement shows whether you made money over a period of time.

Your Balance Sheet shows what your business owns, what it owes, and what is left at one specific moment. Think of it as a financial snapshot taken today.

Assets: What You Own

Assets are the valuable things your business controls.

They may include:

  • Cash in the bank
  • Inventory waiting to be sold
  • Equipment and vehicles
  • Security deposits
  • Money customers still owe you

That last item is called Accounts Receivable.

In plain English, Accounts Receivable is simply unpaid customer invoices.

Liabilities: Who You Owe

Liabilities are debts and bills your business still needs to pay.

They may include:

  • Credit card balances
  • Business loans
  • Payroll taxes
  • Sales taxes collected
  • Unpaid vendor bills
  • Equipment financing

Unpaid vendor bills are called Accounts Payable.

In plain English, Accounts Payable is money your business owes suppliers and service providers.

Liabilities matter because cash in your bank account is not always yours to spend. Some of it may already belong to lenders, vendors, employees, or tax agencies.

Equity: What Is Left Over

Here is the most important Balance Sheet formula:

Assets minus Liabilities equals Equity.

Equity is the business owner’s share of the company.

Imagine selling every asset your business owns today. Then imagine paying every debt and unpaid bill.

Whatever remains is your equity.

That makes equity the closest thing to the true net worth of your business.

Positive equity usually means your business owns more than it owes. Negative equity means your debts are greater than your assets, which deserves immediate attention.
