The Algorithmic Matchmaker
Most IRS scrutiny is not personal.
The IRS uses automated systems to compare the income on your return with W-2s, 1099s, and other forms reported by employers, banks, and clients. One of the easiest ways to attract attention is simply having numbers that do not match.
Before filing, make sure every income form is accounted for.
The Hobby Loss Trap
Businesses are allowed to lose money, especially in the early years.
But repeated losses can make the IRS question whether you are running a real business for profit. Showing a profit in at least three of five consecutive years generally creates a favorable presumption that the activity is operated for profit.
If losses continue year after year, good records become critical. You should be able to show that you are actively trying to make money, not simply funding a hobby with tax deductions.
Outsized Deductions and Round Numbers
Large deductions are not automatically wrong.
But expenses that look unusually high compared with your income or type of business may deserve a closer look. Your records should clearly support every deduction you claim.
Perfectly round numbers can also make expenses look estimated.
Use the actual amounts from receipts, bank records, mileage logs, and bookkeeping software whenever possible. Accurate records are far stronger than guesses.
Blurred Lines on Lifestyle Expenses
Personal expenses should stay personal.
Claiming 100% business use of a vehicle you also drive personally, turning a vacation into a business trip without documentation, or deducting meals without recording the business purpose can create problems.
Separate business and personal bank accounts. Keep mileage records, receipts, travel details, and notes explaining the business reason for expenses.
Clean documentation is your best defense if the IRS ever asks questions.
