Entity Selection Revisited: Is It Time to Change Your Business Structure?

The Cost of Complacency

The business structure you started with may not be the structure you need today.

A sole proprietorship or basic LLC can work well in year one. It is simple, cheap, and easy to manage.

But once profits grow, staying in the default structure may quietly cost you thousands in unnecessary taxes.

Threshold 1: The Self-Employment Tax Trap

As a standard LLC owner or sole proprietor, you usually pay self-employment tax on your business profit.

That tax is generally 15.3% for Social Security and Medicare.

The painful part is that it applies on top of regular income tax.

So if your business profit grows, your tax bill can grow fast too. Every extra dollar of profit may bring another layer of tax pressure.

Threshold 2: The S-Corp Loophole

An S-Corp election can help reduce that pressure.

With an S-Corp, your income can be split into two buckets:

  • W-2 salary
  • Owner distributions

You pay payroll taxes on the W-2 salary.

But owner distributions are generally not subject to self-employment tax or payroll tax. They still flow through for income tax purposes, but they can avoid the 15.3% self-employment tax hit.

That is where the savings can happen.

Threshold 3: The Reasonable Salary Checkpoint

There is a catch.

The IRS requires S-Corp owners who work in the business to pay themselves a reasonable W-2 salary.

You cannot take all the profit as distributions and skip payroll.

Your salary should make sense based on:

  • your role
  • your hours
  • your industry
  • your experience
  • your business profit
  • what a similar worker would be paid

This means the business needs enough consistent profit to support payroll, payroll taxes, bookkeeping, and S-Corp tax filing costs.

Doing the conversion too early can erase the savings.
